It is compiled into Sendmail:

[root /root]# telnet localhost 25
Trying 127.0.0.1...
Connected to localhost.
Escape character is '^]'.
220 localhost ESMTP Sendmail 8.12.11/8.12.11; Mon, 29 Nov 2004 09:37:49

EHLO lo

250-AUTH PLAIN CRAM-MD5 DIGEST-MD5

The Problem is, that you don't have a sasldb. So, ether use sasl
(saslpasswd) or don't use CRAM or DIGEST.
In that case you should use TLS as Passwords are plaintext.
